To set your background, open the Settings App and choose 'Wallpaper'. Choose the image you want to use. Drag the background to pan, or pinch the background to zoom in or out, until it looks the way you want. All backgrounds are saved to your phone at the highest resolution available and may appear small because of its high resolution.
